In addition to the quality of observable loan or borrower characteristics, including FICO and LTV, and macro-economic factors such as unemployment and home price changes, our research suggests that underwriting quality is itself a unique factor that influences the credit risk of mortgage loans. That is, identical loans underwritten in different environments exhibit substantially different default behavior, even after controlling for macro-economic factors. This was particularly the case in the Subprime space. We introduce a quantitative ex-ante measure of underwriting quality and discuss its relative impact on losses in the backdrop of the macroeconomic environment. We also discuss how knowledge of differing loan-specific underwriting qualities can be used in stress-testing.
